Understanding Real Yield vs. Inflationary Rewards

Decentralized finance (DeFi) yields originate from two distinct mechanisms: protocol revenue sharing and token supply emissions. Distinguishing between sustainable yield generated from economic activity and temporary inflationary incentives is critical for long-term risk assessment.

Total Economic Yield = Protocol Swap Fees + MEV Redistribution - Impermanent Loss

When evaluating a yield vault or decentralized exchange pool, analyze the underlying fee volume rather than headline Annual Percentage Yields (APY).

Automated Market Makers & Impermanent Loss

Standard constant product automated market makers (AMMs) operate on the mathematical relationship:

$$x \cdot y = k$$

Where $x$ and $y$ represent the reserve quantities of two paired assets, and $k$ represents the constant invariant.

/**
 * Calculates Impermanent Loss for a 50/50 liquidity pool given a price ratio change.
 * @param priceRatio Ratio of new price to initial price (P_new / P_initial)
 */
export function calculateImpermanentLoss(priceRatio: number): number {
  if (priceRatio <= 0) return 0;
  const holdValue = (priceRatio + 1) / 2;
  const poolValue = Math.sqrt(priceRatio);
  return (poolValue / holdValue) - 1;
}

Impermanent Loss Reference Table

Asset Price ChangeRelative Pool Value vs. HoldingNet Impermanent Loss
1.25x (+25%)98.8%-1.2%
1.50x (+50%)97.9%-2.0%
2.00x (+100%)94.3%-5.7%
3.00x (+200%)86.6%-13.4%
5.00x (+400%)74.5%-25.5%

Proof-of-Stake Validator Staking

In contrast to liquidity provision, direct network staking involves locking native blockchain assets (such as ETH or SOL) to secure proof-of-stake consensus. Validator staking carries zero impermanent loss risk because asset ratios are not constantly rebalanced against a volatile counterparty asset. However, participants must monitor validator slashing conditions and protocol unbonding periods.
